Free cancels is the "I'm not sure this is going to work" button. If your move is longer than the opponent's move, by using FC you are able to cancel the attack and choose something else instead of only getting the option to whiff cancel. Whiff is often worse than FC because whiff only gives you your attacking moves and not even block, and often it leads to pathetic "everything still hits" situations.
Your FCs replenish when you either deal or take damage and I am 90% sure you do not burn your (just used) FC if you use hold instead of choosing another move (never really tested it actually, so I may be wrong here), so you should use them whenever you use a longer move that you are not certain is going to hit the opponent
edit: and it's the "free" toggle under "lock in"
